Since stock options are considered a derivative product (meaning they derive their value from an underlying asset, in this case an actual stock price), many people fear them to the point of having absolutely not interest in them. While investing in stock options is not a requirement to long-term success (for example, Warren Buffett does not actively invest in derivatives), understanding how they work is helpful.
Types of Options
There are really two types of options: Calls and Puts. For regular investors who buy options, they are actually purchasing the right to either buy (call) or sell (put) the underlying asset at a predetermined price in exchange for a premium.
Anatomy of an Option
Buying options, whether a call or put, costs an investor. This cost is known as the premium. This is non-refundable and should be used to determine whether an investor should exercise their right to call or put the underlying asset.
The premium of an option will be determined by a couple of factors including time, volatility, the strike price and stock price. We will look primarily at the difference between the strike price and stock price.
The strike price is the price at which the option's owner can buy or sell the underlying stock. In determining the premium of an option, it is fair to assume the following:
- Strike Price is Higher than Stock Price. This means that an option has a strike price of $50 when the stock is trading at $40. In this case, the call option is considered "in-the-money" or ITM because the option hold can buy a $50 stock at $40; a put option would be "out-of-the-money" or OTM because nobody would sell a $50 stock at $40. This means the call option will be worth at least $10 and the put option would have no value (aside from the value of time).
- Strike Price is Lower than Stock Price. In this case, the call option has no real (or intrinsic) value because the option says you can buy a $40 stock at $50. Why buy a stock for $50 through an option when you can pick it up on the market for $40. However, the put option would allow someone to sell a $40 stock at $50 and is therefore ITM and will have a value of at least $10.
- Strike Price Matches the Stock Price. In this case, the investor has no advantage to either buy or sell through the option or on the market.
Of course, the more time between the current date and strike date (the date by which the option needs to be exercised otherwise it expires worthless), the more value the option will have. So, even an OTM option can be worth a lot if there is a lot of time between now and the expiry date.
Essentially, these are the absolute basics when it comes to options and how they derive value.
